I assumed they wanted to sacrifice the baby to the dragon. I wonder how much of the weird pacing and continuity issues this thing is developing are because this is an adaptation of a DnD log. Like, maybe Parn's player was just dead set on joining this battle and stubbornly ignored every hint that the actual plot was somewhere else until the DM just threw their hands in the air and went "The wizard literally stops time and explains what the actual quest is. Lightning strikes, rocks fall and both armies die. You realize that you actually need to go defeat the evil witch HINT HINT"

My best guess regarding the treaty is: King Falm didn't want to send soldiers to fight the dragon, so he broke the treaty (see the paper being torn), and so the other country demanded his firstborn as penalty for breaking the treaty. King Falm had to decide between sending his army to death vs a dragon, or sending his firstborn.
